What Is The Tip Credit?

The FICA Tip Credit is an income tax benefit provided to employers in the restaurant industry and other sectors where employees commonly receive tips. This program incentivizes businesses to report its employee’s tips which generates FICA (Federal Insurance Contributions Act) taxes for both the employee and employer.

Why does this incentive exist?

Historically, restaurants (and other service/entertainment industries) would not normally report tips earned by their employees. This was typically viewed as separate compensation directly paid to the employee. Not surprisingly, employees did not typically report this income either. Little by little, the IRS has been finding ways to urge employers to report these tips. This is income and the government wants their fair share of income tax and FICA taxes too!

This has led the government to provide an incentive to employers to report tips as taxable income.

A few important facts about the Tip Credit

  • The credit is based on the employer’s share of Social Security and Medicare taxes (usually 7.65% of tip income).
  • Past credits can be claimed and refunded!
  • Commonly, this credit applies to restaurants, bars, and other hospitality businesses with tipped employees.
  • Starting in 2025, this credit applies to beauty service industry!
  • To qualify, businesses must meet specific criteria:
    • The business must have employees who earn tips and report these tips as income.
    • The employee’s total tips plus base wage must exceed the federal minimum wage ($5.15 for food and beverage and $7.25 for beauty services)
  • The amount of the credit can reduce a business’s overall income tax liability and cannot be used to reduce FICA taxes directly.
  • Any unused FICA Tip Credit can generally be carried forward up to 20 years if it exceeds the current year’s tax liability.
